LECTURER INECONOMICS IN GMITIn the past year, the euro has
climbed 15 per cent against the
US dollar, reaching an all-time
high on Monday when it traded
at euro/USD as 1.5272. One
euro, in other words, will now
get you one dollar and 52 cents.
One of the key factors driving
exchanges rates at the moment
is the expected interest rate
differential. If investors expect
interest rates in a particular
jurisdiction to rise, they will buy
interest bearing assets in that
currency in order to capitalise
on those rate rises. That
demand in turn pushes up the
price of the currency. At the
moment, no matter how you
look at it, interest rate
differentials favour the euro
over the dollar.
Interest rate expectations in
Europe are flat with a very small
downside bias. The European
Central Bank has kept official
rates steady at four per cent
since last June, just before the
crisis took hold in financial
markets. The governing council
of the bank is due to meet today
and it is likely to continue with
this no change policy for three
reasons.
First, headline inflation: The
ECB is mandated to deliver one
objective and one objective
only: price stability. This the
bank defines as inflation at or
below two per cent over the
medium term. Right now,
inflation is running above this
target, hitting 3.2 per cent in
February according to figures
published on Monday. Indeed,
one Governing Council member
Axel Weber reiterated last week
that market expectations of a
rate cut ignore the dangers of
higher inflation.
Second, inflationary
pressures. The ECB is
concerned that record oil and
food prices will feed into future
inflation. Recent developments
are worrying from this point of
view. On Monday, oil traded at
record highs while the price of
wheat jumped by 25 per cent in
just one day last week.
Third, inflation expectations.
The ECB is concerned that
trade unions across Europe will
demand higher wage growth to
compensate for high inflation if
they expect prices to
accelerate. This could then feed
into firms8217 pricing policies and
kick off a vicious cycle of
inflation. The ECB has said
consistently that it is worried
that higher inflation
expectations will feed into actual
inflation.
So while there8217s little chance
of an interest rate cut in Europe,
interest rate expectations in the
US carry a downside risk. The
US Central Bank has responded
to the slowing US economy by
cutting interest rates no less
than five times since
September, to a current level of
three per cent.
The Chair of the Federal
Reserve, Ben Bernanke,
signalled more interest rate
cuts last week when he testified
before Congress. He said that
the Fed will act in 8220a timely
manner to provide adequate
insurance against downside
risks (to economic growth)8221.
The Fed, unlike the ECB, has a
dual mandate, and seeks
sustainable economic growth
alongside price stability.
Currently, US markets expect
interest rates there to fall below
two per cent by the end of the
year.
Interest rates expectations
are likely to dominate the
exchange rate story over the
coming weeks and the markets
will be on the lookout for any
signals of future ECB rate cuts
during the press conference
this afternoon. Any clues of a
softening on their hawkish
stance would be welcomed by
businesses and mortgage
holders alike.ECB to leave interest
